Investment vs Inventory vs PPE | The Purpose Test Explained | AS 2, AS 10 & AS 13
Investment, Inventory, and Property, Plant & Equipment (PPE) — all three assets require money to acquire. If I purchase inventory, money is spent. If I purchase a machine, money is spent. If I purchase an investment, money is spent. So what is it that makes one asset an Investment, another an Inventory, and another a Property, Plant & Equipment? The answer is simple: The classification of an asset depends on the purpose for which it is held. In other words, Why are we holding the asset? The purpose of holding determines the nature of the asset. If the asset is held for sale → Inventory When an asset is acquired with the intention of selling it in the ordinary course of business, it is classified as Inventory. If the asset is held for use in business operations → Property, Plant & Equipment (PPE) When an asset is acquired to be used in the production, supply, administration, or other business activities, it is classified as PPE. If the asset is held for earning rental income and/or capital appreciation → Investment When an asset is acquired to generate rental income or benefit from an increase in value over time, it is classified as an Investment. Once the classification is determined, the applicable Accounting Standard also changes: • Investment → AS 13 • Inventory → AS 2 • Property, Plant & Equipment → AS 10 And remember, the accounting rules under these standards are significantly different from each other.
