For bond investments classified as Fair Value Through Other Comprehensive Income (FVOCI), interest income must still be calculated using the Effective Interest Rate Method. Example Explained A bond has: Face value = ₹1000 Redemption after 10 years = ₹1000 Purchase price today = ₹900 Coupon rate = 7% (₹70 yearly cash interest) Since the bond is purchased at a discount (₹900 instead of ₹1000), the actual return is higher than 7%. Suppose the Effective Interest Rate (EIR) comes to 10%. Year 1 Accounting Process Step 1: Initial Recognition Bond is recorded at purchase price: Bond A/c Dr. ₹900 To Bank ₹900 Step 2: Interest Income using EIR Interest income is calculated on amortised cost: 900×10%=90 So: Bond A/c Dr. ₹90 To Interest Income (P&L) ₹90 Step 3: Coupon Received Actual cash received is only ₹70: Bank Dr. ₹70 To Bond A/c ₹70 Net increase in bond value: 900+90−70=920 So amortised cost at Year-end becomes ₹920. Fair Value Adjustment Suppose market fair value at year-end is ₹926. Difference: 926−920=6 This ₹6 goes to Other Comprehensive Income (OCI), not P&L. Important Concept For FVOCI bond investments: Interest income → calculated using EIR method → goes to P&L Fair value changes → go to OCI Every year: Calculate amortised cost using EIR Record coupon cash flow Compute closing amortised cost Compare with fair value Difference goes to OCI The teacher also mentions that when the bond is sold before maturity, the cumulative OCI balance is transferred to Profit & Loss Statement (recycling).
