What is the concept of Reverse Acquisition? How does a reverse acquisition work? Sometimes, companies structure a transaction in such a way that a smaller company legally acquires a larger company by issuing a significant number of its own shares to the shareholders of the larger company. Now, if you look at the combined entity after the acquisition, you'll notice something interesting. The shareholders of the larger company end up holding a much higher percentage of shares in the combined entity than the original shareholders of the smaller company. This means that although, legally, the smaller company has acquired the larger company, in substance, the larger company's shareholders continue to control the combined entity. This is what we call a Reverse Acquisition. I'll explain it with an example later, and it will become much clearer. The key concept is this: Legally, the smaller company is the acquirer. However, when preparing the financial statements, we do not focus only on the legal form of the transaction. Accounting is based on the principle of presenting a true and fair view, which means we must consider the substance of the transaction rather than merely its legal form. From that perspective, it is actually the larger company that has obtained control over the combined entity. Therefore, the larger company is treated as the accounting acquirer, even though the smaller company is the legal acquirer. So, for accounting purposes, we ignore the legal designation and identify the real acquirer based on control. The larger company becomes the accounting acquirer, while the smaller company is treated as the accounting acquiree.
